England batted first and set the Tigers a target of 226 runs to win after Jonathan Trott compiled 67 and the returning Eoin Morgan struck 63.
Bangladesh slumped to 169 for eight, but remarkably Shakib Al Hasan's side shocked England at the death in a remarkable finale to clinch victory with an over to spare.
The result was an amazing turnaround for the home side who were skittled out for just 58 against West Indies a week ago in Dhaka before losing by nine wickets.
The victory leaves Bangladesh in fifth spot behind South Africa in Group B, while England remain in third place with the quarter-final line up still far from decided.
"You never know with cricket. It's unbelievable," said vice-captain Tamim Iqbal. "We knew that he (Shafiul) could bat but not like that."
Bangladesh tail-enders Shafiul Islam and Mahmudullah became the toast of the nation as the pair staged a dramatic and inspired partnership to steer the hosts over the line.
Mahmudullah, who racked up 21, and Shafiul added 58 runs in their unbroken ninth wicket stand to take their team to victory with an over left.
Imrul Kayes, who was named man-of-the-match, followed a stunning catch to remove Morgan and halt England's innings with a superb 60 alongside the frenetic and belligerent Tamim Iqbal, who compiled a brisk 38, to give his side a fast start to their reply.
The co-hosts looked to be probably heading out of the competition when the eighth wicket fell at 169 for eight chasing 225 to win on a tricky wicket.
But they suddenly lost momentum with the victory in sight as five wickets tumbled for 14 runs.
Ajmal Shahzad was comfortably the best of a very mixed England attack, taking three for 43 from his 10 overs.
Shafiul decided attack was the best way ahead, and he blasted 24 in as many balls to see his team over the line for the unlikeliest of wins as the home crowd went wild.
England were ruthlessly punished for conceding a staggering 23 wides and 33 extras in the field in a sloppy, uncertain display which will have infuriated coach Andy Flower.
Earlier, Trott top-scored for England with 67 backed up by Morgan to help their side recover from a poor start in the Group B clash.
England skipper Strauss looked stunned - and bemused - after losing their second Group B thriller against a second tier nation. They were also beaten by Ireland yet defeated South Africa.
"We wanted to win this game and win it well. We struggled a little bit with the bat. I thought 225 was a competitive total," Strauss said.
"We needed to bowl and field well but didn't do that as well as we'd have liked.
"We got ourselves in a great position to win the game but in the end we couldn't take those two final wickets," he added. "We're bitterly disappointed.
"This is a real missed opportunity for us but you can't dwell on it too long, you've got to look forward."
England's final group match against the West Indies now takes on far greater significance as Strauss's side missed the opportunity to seal their progression through to the last eight.
Meanwhile, Bangladesh next face Netherlands on Monday and then South Africa on March 19. Wins would take them through.
